Japan insurers reassess capital under new solvency rules

Fair-value accounting and stress-based capital requirements are reshaping asset-liability management, reinsurance use, and capital deployment across the sector.

Japan’s new solvency regime is pushing insurers to rethink asset-liability management and capital efficiency as fair-value measurement makes balance sheets more sensitive to interest-rate movements.

ChanYoung Lee, Director of Analytics in Hong Kong at AM Best, said the new framework, known as Japan International Cooperation System or JICS, measures assets and liabilities at fair value and sets capital requirements against extreme stress scenarios.

Life insurers have prepared by restructuring assets and liabilities, including increasing long-term Japanese government bonds to extend asset duration, and adjusting insurance portfolios to shorten liability duration.

Rising interest rates provide some support by improving investment yields, but they also increase mass-lapse risk under JICS, adding complexity to asset-liability management.

Lee said asset-intensive reinsurance is also becoming more important as insurers seek to transfer capital-heavy portfolios.

Block transactions can reduce interest-rate exposure from high-guarantee legacy policies and release capital, whilst flow deals are increasingly being used to support newer asset-accumulation products distributed through bancassurance.

The growth of offshore transactions, including deals with private equity-backed reinsurers in Bermuda, introduces counterparty credit risk as more reserves are ceded abroad. Japan’s Financial Services Agency has tightened supervision of such arrangements.

The new solvency rules are not expected to directly drive overseas expansion, Lee said. Japanese insurers are already looking abroad because of slower domestic growth and an ageing population. Life insurers have pursued acquisitions overseas, whilst non-life groups have also made sizeable investments.

A stronger solvency buffer and favourable domestic interest-rate environment could nevertheless give insurers more confidence to expand internationally.

For larger non-life groups, the continued sale of strategic equity holdings through 2030 is also expected to free capital that can support future overseas investment.
